NY Fed Macro Model: AI Investment Boom Explains Growth Surprises, but Medium-Term Outlook Stays Pessimistic

In their September 2026 structural model forecast update, New York Fed researchers attribute recent GDP outperformance primarily to AI-related investment shocks and looser financial conditions, rather than broad productivity gains. Consequently, the model lowers medium-term growth forecasts while expecting inflation to revert to target more slowly than previously projected.

A September 2026 update to the Federal Reserve Bank of New York's structural macroeconomic model offers a specific causal explanation for the U.S. economy's recent resilience. The model decomposes the economy into interacting households, firms, and policy authorities. Its central finding is that current growth exceeding June expectations is not driven by widespread productivity improvements, but rather by two key factors: more buoyant financial conditions than anticipated and positive growth effects from the artificial intelligence-related boom in investment, captured as marginal efficiency of investment shocks.

Specifically, the Philadelphia Fed Survey of Professional Forecasters projects that annualized GDP growth in the third quarter of 2026 will be more than 1 percent higher than what the model expected in June. The authors note that, assuming the SPF projection is correct, the model attributes this likely forecast miss to these AI-driven investment effects and loose financial conditions. However, this sector-specific capital expenditure surge has not altered the model's pessimistic view of long-term fundamentals. Due to downward revisions in total factor productivity growth expectations, the model forecasts slower GDP growth for future years: 0.1 percent in 2027, 0.5 percent in 2028, and 1.2 percent in 2029, all lower than the June projections of 0.2, 0.7, and 1.5 percent respectively.

Regarding inflation, the model expects core personal consumption expenditures prices to revert toward the FOMC's 2 percent goal more slowly than previously judged. The core inflation forecast for 2026 was revised up from 3.1 percent to 3.3 percent, with modest upward adjustments for 2027 through 2029. The researchers explain that lower total factor productivity growth results in higher inflation pressure, as supply-side efficiency gains are insufficient to offset demand-side impacts. Additionally, the model adjusted its prediction for the real natural rate of interest, lowering the short-run estimate for 2026 from 2.0 percent to 1.9 percent, while slightly raising it for the remainder of the horizon.

It is important to note that the report emphasizes the model forecast is an input to the Research staff's overall process, not an official New York Fed policy position. For investors, this analysis provides a mechanism-level perspective: current economic resilience may partially depend on the AI capital expenditure cycle. If this cycle weakens or financial conditions tighten without accompanying substantive gains in total factor productivity, the model predicts growth will return to sluggish levels. This helps distinguish between short-term capital-expenditure-driven strength and long-term productivity support.

However, this attribution has a clear precondition: the model assumes the Survey of Professional Forecasters' projection for Q3 2026 is correct. If actual data turns out weaker than expected, the diagnosis attributing growth surprises to AI investment shocks and loose financial conditions loses its basis. Furthermore, the model's downward revision to total factor productivity is itself based on its structural assumptions, not an independently observed fact.

How it got here

What is still unsettled
